The emergence of rapidly growing economies in Asia, Latin America and elsewhere has changed the distribution of the global economy. Yet fund governance arrangements have not kept pace. They reflect the economic structure of the postwar period rather than that of the 21st century. The failure to reform governance in recent years is undermining the authority and effectiveness of the IMF. Increasing legitimacy will help make the IMF more effective in maintaining international financial stability, promoting sound macroeconomic policies and assisting with balance of payments adjustment among its members. The Group of 20, which brings together finance ministers and central bank governors of the key industrialised and developing countries, was quick to identify the need for wide-ranging IMF reform. Established in the wake of the Asian financial crisis, the G-20 s strength lies in addressing substantive economic issues in a constructive, informal and frank way. Rodrigo de Rato, IMF managing director, has developed a new medium-term strategy that includes a focus on global imbalances and other economic issues that spill over from one country to others, plus a sharpened focus for the fund in emerging market and low-income countries. The fund will this week consider proposals on governance reform for agreement at the IMF/World Bank annual meetings next month in Singapore. The G-20, currently chaired by Australia, has put forward broad principles to guide reform. Key G-20 countries have articulated a two-stage approach to reform that has gained support from many IMF members. The first stage would involve a credible downpayment on reform and agreement on the scope and timing of more fundamental reforms to be undertaken in a second stage. This would deliver in the short term while maintaining momentum for further reform. At the core of the governance agenda is quota reform. G-20 ministers and governors last year underscored the critical importance of this issue. IMF quotas largely determine voting rights and representation within the They fund. are also important in determining each member s financial contribution to IMF resources and the amount of IMF financing a member can obtain. There is a broad acceptance that a country s IMF quota should reflect its relative economic weight. However, quotas have been slow to adjust to developments in the world economy. The quotas and representation of a number of fast-growing emerging market economies are substantially out of line with their global economic weight. Adjusting quotas is a difficult political undertaking. Some, especially fast-growing emerging economies, will gain voting power relative to others. Others (such as Australia) will lose. But quota reform is not a zero sum game. All will benefit from the increased legitimacy and effectiveness of a fund that is representative of its membership. The complexity of quota reform means that the right set of quotas cannot be achieved overnight. We should start with a downpayment that would increase the quota for a small number of countries that are most clearly under-represented. This should be followed in the second stage by additional adjustments based on a new formula that better reflects countries relative economic importance by giving greater weight to gross domestic product in the calculation of quotas. Other key reforms that should be part of the second stage include: strengthening the voice of smaller and poorer IMF members through a significant increase in basic votes ; more transparent processes for appointing the IMF managing director and other senior managers; measures to enhance the effectiveness of low-income countries in their dealings with the fund; and better delineation of responsibility and improved collaboration between the IMF and World Bank. Success in Singapore will be measured by agreement on a credible downpayment to address the position of a small number of the most clearly under-represented countries and the strength of commitments to deliver more comprehensive reform over the next two years. At its meeting in November in Melbourne, Australia, and in future meetings, the G-20 will work to ensure that momentum for reform continues. It looks to the governing bodies of the fund for credible and durable progress in Singapore.
